After the US midterms, what will a lame duck Trump mean for the global economy?

Republicans’ crushing setback will play out in stock markets, inflation, interest rates and economic growth

Donald Trump’s loss of control over the House of Representatives and the Senate has put the global economy on notice for an unpredictable final two years of his presidential term.

Following the <a decisive victory over the Republican party in the midterm elections, analysts noted that the prospect of a highly erratic lame-duck president would have significant consequences for volatile backdrop of war and ongoing inflationary pressures, investors expect at least one additional rate hike from the Fed. The Bank of England is anticipated to raise rates on Thursday, while the European Central Bank is also expected to increase borrowing costs.

Having lost control of Congress, the Republicans will lack the necessary votes to confirm new appointments to vital public institutions, including new Fed governors. Trump could still exercise his veto powers, which can only be overridden if two-thirds of both chambers agree.

Government finances

Higher inflation and interest rates resulting from the Iran war have pushed up borrowing costs, increasing the strain on nations with significant public debt.

In the US, the gridlocked political system will face its first major test on 11 December, when lawmakers must agree to authorize government spending to prevent a shutdown. This stalemate could prevent Trump from implementing new tax and spending measures; this could have a dual effect, restricting the capacity for fiscal stimulus to boost the economy while also limiting further increases in borrowing and debt.

Analysts suggest that the crushing midterm defeats for Maga candidates will undermine the president’s authority and could facilitate greater cooperation between Republicans and Democrats in Congress.

Economic growth

Analysts suggest that political turbulence and presidential actions regarding trade and immigration could jeopardize US growth, though inflation and, most importantly, the prospects for de-escalation in the Middle East remain the primary factors to monitor.

Investors are concerned that a crackdown by Democrats on AI could negatively impact investment and growth in the US. The benefits of the tech boom have been felt globally, with AI investment helping to bolster the UK economy.

However, leaders in the tech industry were already cooling on the rollout of AI due to concerns regarding cyber risks. Many investors also feared the development of a bubble in the US stock market. Analysts at Allianz suggest that the scale of AI investment and its potential to drive global economic growth could make the traditional left-right political playbook less predictable than in the past. Environmental and social impacts are also becoming increasingly significant considerations.

As recently as last month, the IMF projected that US growth would remain stable at 2.3% this year and next, despite the heightened risks to economic activity caused by the Iran war and the uncertain trajectory of AI investment.

Analysts at Berenberg stated that US growth could decelerate to approximately 1.5% in 2028 due to political gridlock, an AI-related slowdown, and the drag caused by Trump’s crackdown on immigration. Consequently, they noted, the US would contribute less to global growth than it has in the past.
